1. Linear methods
a. Delta Normal approach
i. Basic assumption
1. The delta-normal method for estimating VaR requires the assumption of a normal distribution.
2. This is because the method utilizes the expected return and standard deviation of returns
ii. Adventages
1. The delta-normal method is appropriate for large portfolios
2. This method is fast and efficient.
3. Calculations can be performed quickly.
4. Conducive to analysis because risk factors, correlations, and volatilities are identified.
5. VaR developed by a delta-normal method is more accurate over shorter horizons than longer horizons.
iii. Disadvantages
1. The need to assume a normal distribution.
2. The method is unable to properly account for distributions with fat tails, either because of unidentified time variation in risk or unidentified risk factors and/or correlations.
3. Nonlinear relationships of option-like positions are not adequately described by the delta-normal method.
